Indexed Universal Life (IUL) is a permanent life insurance policy that offers the premium and death benefit flexibility of Universal Life while crediting cash value interest based on the performance of a market index, such as the S&P 500. It is often considered the ideal compromise for those who want cash value growth tied to the market without the risk of principal loss inherent in VUL.
Your cash value in an IUL policy is not invested directly into the market. Instead, it earns interest based on the movement of a selected stock index, but with two critical mechanisms that limit both risk and reward:
The Guaranteed Floor (Protection): This is the policy's greatest advantage. A floor (typically 0% or 1%) ensures that your cash value will not lose money due to a market downturn. If the index is negative, your cash value earns 0% for that period.
The Participation Cap (Limitation): This is the trade-off for the protection. The cap is the maximum interest rate your cash value can earn during a given indexing period, even if the index performs significantly better.
Tax-Deferred Accumulation: All gains, up to the cap, accumulate tax-deferred, providing a powerful way to build retirement income accessible via tax-free policy loans.
IUL is an excellent fit for individuals who:
Want the flexibility of Universal Life (adjustable premiums).
Seek higher long-term growth potential than traditional Whole Life.
Are risk-averse and want the safety of a guaranteed principal floor, avoiding the direct market risk of VUL.
Understanding IUL illustrations—specifically how the cap and floor impact long-term growth—is essential.
